The Funding Mechanism
Perpetual contracts have no expiry date โ unlike traditional futures. Without an expiry-based convergence mechanism, the perpetual price would drift from the spot price. The funding rate is the mechanism that prevents this drift. Every 8 hours, a payment flows between longs and shorts based on whether the perpetual is trading at a premium or discount to spot.
If the perpetual is above spot (longs are over-extended), longs pay shorts. This discourages excessive long positioning and pulls the perpetual price back toward spot. If the perpetual is below spot (shorts are over-extended), shorts pay longs. The market self-corrects continuously through this mechanism.
When Funding Hurts You
Funding is a carry cost. If you hold a LONG position during periods of high positive funding (the market is aggressively long), you pay funding every 8 hours. At 0.05% per period, that is 0.15% per day โ roughly 55% annualized. Holding a LONG for a week at that funding rate costs 1.05% just in funding, before any price movement is considered.
Systematic signal frameworks account for the funding environment in two ways: first, by targeting shorter hold durations for DEGEN-mode signals (designed to capture momentum moves over hours, not days); and second, by flagging extreme funding rates in the weekly macro read as a factor in the signal posture assessment.
Negative Funding as a Signal
Extreme negative funding โ when shorts are paying longs significant amounts โ is historically a contrarian indicator of over-extension in the bearish direction. When the market is so aggressively short that shorts are paying 0.10%+ per period, it often indicates the majority of leveraged participants are positioned the same way. These conditions often precede short squeezes.
Systematic engines treat extreme negative funding as a supplementary score input โ not a standalone signal. It is one of several factors that can boost the conviction score on a LONG setup when all other conditions are also met.
